Well, she did lie to his face the first time he saw her in years. About a minute after her lie is exposed, she's bending lightning, which speaks volumes to Iroh about her character, let alone that she was going to coup de grace Zuko with it. And more generally she'd established a very consistent pattern of sadism since childhood.
The generous take would be that Iroh believed that Azula needed to get taken down a peg before she was too far gone. The cynical take would be that he believed she already was too far gone.

When Zuko attends war councils he stands up for the lives of hundreds of soldiers and loses his eye, family, rank, power and wealth all to save their lives. When azula attends war council she comes up with a creative way to genocide the entire earth kingdom. its not that fucking hard to see why he showed favouritism.
