Technically he did, his body was dusted in the lifestream. But since Jenova is alien to the planet her cells do not "return" to the lifestream. So the part of Sephiroth that was Jenova survived. The Sephiroth you see in the northern crater is him regnerating himself which it why he is missing half of his body.
