The same reason NC-17 exists for movies, it provides an upper limit on what is and isn't socially acceptable.

The vast majority of games that recieve the AO rating are pornographic. It only really exists for legal reasons and to prevent bad press for publishers, devs and game retailers. You can count the number of games that have been rated AO for violence on one hand.

No ESRB rating carries any legal restrictions, including Adults Only. The reason why it is considered a "kiss of death" is because all three major console manufacturers (Microsoft, Sony and Nintendo) refuse to publish AO rated games on their platforms, every major game retailer refuses to stock them, and many major streaming sites (including Twitch) prohibit AO games from being streamed.

It's so retailers can ban games from being sold. It's a death sentence and has only ever been applied to a handful of games.

It's also a sign of the sexual hangups americans have with their media. This has been somewhat nullified by the internet, but there aren't really any big budget adult games.

It actually did. The original version of Manhunt 2 was rated AO, and Rockstar responded by releasing a toned-down version. The developers of Hatred went out of their way to make an edgy game and push the ESRB's buttons.
